Closing costs · Regulation X (RESPA)Initial escrow deposit at closing: why buyers pay months of taxes and insurance up front
Buyers are often surprised by the 'initial escrow payment at closing' on their Closing Disclosure. Regulation X (12 CFR 1024.17) sets the most a lender or servicer may require. When an escrow account is created, the servicer may collect an amount sufficient to pay the taxes, insurance and other escrowed charges attributable to the period from when they were last paid until the first payment date – figured so that the account's lowest projected month-end balance during the year is zero – plus a cushion of no more than one-sixth of the estimated total annual payments from the account. In the aggregate analysis the rule prescribes, the cushion is two months of escrow payments, or less if state law or the mortgage document sets a lower amount; servicers may use a smaller cushion or none at all. After closing, the monthly escrow deposit can be one-twelfth of the expected annual payments plus whatever keeps the cushion within the same limit. The servicer must analyze the account before setting it up and give the borrower an initial escrow account statement – the monthly payment, the escrow portion, each expected tax, insurance and other charge with its disbursement date, the cushion and a month-by-month trial balance – at settlement or within 45 calendar days. After each computation year, an annual statement follows within 30 days.
The most that can be collected (12 CFR 1024.17(c))
1. Catch-up amount
Enough to cover charges from when they were last paid to the first payment date, so the lowest month-end balance is zero.
2. Cushion
No more than one-sixth of the year's escrow payments – two months – or less under state law or the mortgage.
3. Monthly after closing
One-twelfth of the yearly payments plus what keeps the cushion within the limit.
Statements the buyer gets
- Initial escrow account statement at settlement or within 45 calendar days: payment, escrow portion, each charge and date, cushion, trial balance.
- Annual escrow statement within 30 days after each computation year.
- A servicer may use a smaller cushion than the maximum, or none.
What the TC can do
- When the buyer reviews the Closing Disclosure, point out the initial escrow line and why it's there.
- Get the current tax bill and insurance premium to the lender early – they drive the deposit.
- Remind the buyer to watch for the initial escrow statement within 45 days.
Questions buyers ask
Why is my initial escrow deposit so high?
The servicer may collect enough to cover taxes and insurance until the first payments are due, so the account never runs below zero in the first year, plus a cushion of up to one-sixth of a year's payments (12 CFR 1024.17(c)(1)(i)).
How many months of escrow is collected at closing?
It depends on when the tax and insurance bills fall due; the cushion part is capped at two months of escrow payments, or less if state law or the mortgage sets a lower amount.
When do I get my initial escrow statement?
At settlement or within 45 calendar days of settlement, for an escrow account required as a condition of the loan (12 CFR 1024.17(g)).
