Conventional loans · Fannie Mae B3-6-07Paying off debt to qualify for a mortgage: what Fannie Mae allows
Fannie Mae lets a buyer improve the debt-to-income ratio by paying debt off at or before closing, but the lender must evaluate a payoff made solely to qualify, looking at the borrower's history of credit use. In general, an installment loan paid off or paid down to ten or fewer remaining monthly payments does not need to be counted. If a credit card or other revolving balance is paid off at or before closing, its payment is left out of the DTI ratio – and the account does not have to be closed. For open 30-day charge accounts, the lender verifies funds to cover the balance on top of closing costs and reserves, or takes proof that it was paid off. Delinquent credit – taxes, judgments, charge-offs of non-mortgage accounts, tax liens, mechanic's liens and other liens that could affect the lender's position or the borrower's equity – must be paid off at or before closing. Federal taxes on an IRS installment agreement must be paid in full if a Notice of Federal Tax Lien may be recorded in the county. On manually underwritten loans, non-medical collections and non-mortgage charge-offs can stay open if each is under $250 or all together total $1,000 or less; DU applies its own credit report analysis.
What a payoff does
Installment loan
Paid off or down to 10 or fewer payments: not counted in long-term debt.
Credit card / revolving
Paid off at or before closing: payment left out of DTI; the account can stay open.
30-day charge account
Funds verified for the balance – on top of closing costs and reserves – or proof of payoff.
Judgments, liens, delinquent taxes
Must be paid off at or before closing.
Collections and charge-offs (manual)
Can stay if each is under $250 or all total $1,000 or less; otherwise paid off. DU has its own rules.
What the TC can do
- Tell buyers to ask the lender before paying anything off – the wrong debt paid can leave too little for closing and reserves.
- If a payoff happens at closing, make sure the lender's instructions reach the title or escrow company in time for the Closing Disclosure.
- Collect payoff letters and paid-in-full proof from the buyer and pass them to the lender.
Questions buyers ask
Do I have to close my credit card if I pay it off to qualify?
No. If a revolving balance is paid off at or before closing, the payment is excluded from the DTI ratio and the account does not need to be closed (Fannie Mae Selling Guide B3-6-07).
Can I pay down my car loan to qualify for a mortgage?
Generally yes: an installment loan paid down to ten or fewer remaining monthly payments does not need to be counted – though the lender evaluates payoffs made solely to qualify.
Do collections have to be paid before closing?
On manually underwritten loans, non-medical collections and non-mortgage charge-offs must be paid unless each is under $250 or they total $1,000 or less; DU loans follow DU's credit report analysis. Judgments and liens must be paid off.
